[snip]

I started typing a huge paragraph, but then I realized that all I needed was this: Does 1 Hammer unit = 1 inch in real life?

Valve's Wikipedia has an entry on this that should get you on your way.

And yet you'll notice that if you use the 1unit=1inch rule to imitate real-life structures, you'll end up superbly disappointed because nothing will look right and physical interactions won't work right.

No, one unit does not equal one inch, and you shouldn't be concerned about exact measurements anyway. What looks right and acts right is right. Period.

One unit does equal one inch.

This is because the one unit one inch system is used for modeling purposes.
